The problem you are experiencing is that you are trying to use a picture that is too small for your screen size (or resolution). Most screen sizes range from 800x600 to 1680-1050 and bigger. If for instance you have a screen size of 800x600 and a picture that is 600x300, it will do one of two things:
1) do what you are experiencing and try to enlarge the picture to fit your screen. If the picture is too much smaller than the screen, then it will pixelate which you see the effects of, or
2) it will tile the picture meaning it will display it at its normal resolution on the screen, and then repeat it as a pattern to fill up the rest of the screen. So in essence you would have the picture in the top left corner, and then repeated on the rest of the screen to fill the gaps.
The best solution for this problem is to find a picture you like and make sure it is the right size. You can either do this by guess and test, which can be frustrating, or check its size before hand. Most sites that specialize in desktop backgrounds give the size of the picture before you download.
